High-cardinality categorical features are pervasive in actuarial data (e.g., occupation in commercial property insurance). Standard categorical encoding methods like one-hot encoding are inadequate in these settings.

In this work, we present a novel Generalised Linear Mixed Model Neural Network (“GLMMNet”) approach to the modelling of high-cardinality categorical features. The GLMMNet integrates a generalised linear mixed model in a deep learning framework, offering the predictive power of neural networks and the transparency of random effects estimates, the latter of which cannot be obtained from the entity embedding models. Further, its flexibility to deal with any distribution in the exponential dispersion (ED) family makes it widely applicable to many actuarial contexts and beyond. In order to facilitate the application of GLMMNet to large datasets, we use variational inference to estimate its parameters—both traditional mean field and versions utilising textual information underlying the high-cardinality categorical features.

We illustrate and compare the GLMMNet against existing approaches in a range of simulation experiments as well as in a real-life insurance case study. A notable feature for both our simulation experiment and the real-life case study is a comparatively low signal-to-noise ratio, which is a feature common in actuarial applications. We find that the GLMMNet often outperforms or at least performs comparably with an entity-embedded neural network in these settings, while providing the additional benefit of transparency, which is particularly valuable in practical applications.

Importantly, while our model was motivated by actuarial applications, it can have wider applicability. The GLMMNet would suit any applications that involve high-cardinality categorical variables and where the response cannot be sufficiently modelled by a Gaussian distribution, especially where the inherent noisiness of the data is relatively high.

The paper develops a methodology to enable microscopic models of transportation systems to be accessible for a statistical study of traffic accidents. Our approach is intended to permit an understanding not only of historical losses but also of incidents that may occur in altered, potential future systems. Through such a counterfactual analysis, it is possible, from an insurance, but also from an engineering perspective, to assess the impact of changes in the design of vehicles and transport systems in terms of their impact on road safety and functionality.

Structurally, we characterize the total loss distribution approximatively as a mean-variance mixture. This also yields valuation procedures that can be used instead of Monte Carlo simulation. Specifically, we construct an implementation based on the open-source traffic simulator SUMO and illustrate the potential of the approach in counterfactual case studies.

We present novel cross-sectional and longitudinal claim count models for vehicle insurance built upon the combinedd actuarial neural network (CANN) framework proposed by Wüthrich and Merz. The CANN approach combines a classical actuarial model, such as a generalized linear model, with a neural network. This blending of models results in a two-component model comprising a classical regression model and a neural network part. The CANN model leverages the strengths of both components, providing a solid foundation and interpretability from the classical model while harnessing the flexibility and capacity to capture intricate relationships and interactions offered by the neural network. In our proposed models, we use well-known log-linear claim count regression models for the classical regression part and a multilayer perceptron (MLP) for the neural network part. The MLP part is used to process telematics car driving data given as a vector characterizing the driving behavior of each insured driver. In addition to the Poisson and negative binomial distributions for cross-sectional data, we propose a procedure for training our CANN model with a multivariate negative binomial specification. By doing so, we introduce a longitudinal model that accounts for the dependence between contracts from the same insured. Our results reveal that the CANN models exhibit superior performance compared to log-linear models that rely on manually engineered telematics features.

The ratemaking process is a key issue in insurance pricing. It consists in pooling together policyholders with similar risk profiles into rating classes and assigning the same premium for policyholders in the same class. In actuarial practice, rating systems are typically not based on all risk factors but rather only some of factors are selected to construct the rating classes. The objective of this study is to investigate the selection of risk factors in order to construct rating classes that exhibit maximum internal homogeneity. For this selection, we adopt the Shapley effects from global sensitivity analysis. While these sensitivity indices are used for model interpretability, we apply them to construct rating classes. We provide a new strategy to estimate them, and we connect them to the intra-class variability and heterogeneity of the rating classes. To verify the appropriateness of our procedure, we introduce a measure of heterogeneity specifically designed to compare rating systems with a different number of classes. Using a well-known car insurance dataset, we show that the rating system constructed with the Shapley effects is the one minimizing this heterogeneity measure.

Modelling mortality co-movements for multiple populations has significant implications for mortality/longevity risk management. This paper assumes that multiple populations are heterogeneous sub-populations randomly drawn from a hypothetical super-population. Those heterogeneous sub-populations may exhibit various patterns of mortality dynamics across different age groups. We propose a hierarchical structure of these age patterns to ensure the model stability and use a Vector Error Correction Model (VECM) to fit the co-movements over time. Especially, a structural analysis based on the VECM is implemented to investigate potential interdependence among mortality dynamics of the examined populations. An efficient Bayesian Markov Chain Monte-Carlo method is also developed to estimate the unknown parameters to address the computational complexity. Our empirical application to the mortality data collected for the Group of Seven nations demonstrates the efficacy of our approach.

While driver telematics has gained attention for risk classification in auto insurance, scarcity of observations with telematics features has been problematic, which could be owing to either privacy concerns or favorable selection compared to the data points with traditional features.

To handle this issue, we apply a data integration technique based on calibration weights for usage-based insurance with multiple sources of data. It is shown that the proposed framework can efficiently integrate traditional data and telematics data and can also deal with possible favorable selection issues related to telematics data availability. Our findings are supported by a simulation study and empirical analysis in a synthetic telematics dataset.

Unstructured data are a promising new source of information that insurance companies may use to understand their risk portfolio better and improve the customer experience. However, these novel data sources are difficult to incorporate into existing ratemaking frameworks due to the size and format of the unstructured data. This paper proposes a framework to use street view imagery within a generalized linear model. To do so, we use representation learning to extract an embedding vector containing useful information from the image. This embedding is dense and low dimensional, making it appropriate to use within existing ratemaking models. We find that there is useful information included in street view imagery to predict the frequency of claims for certain types of perils. This model can be used as in a ratemaking framework but also opens the door to future empirical research on attempting to extract which characteristics within the image leads to increased or decreased predicted claim frequencies. Throughout, we discuss the practical difficulties (technical and social) of using this type of data for insurance pricing.

In this paper, we study the optimal VIX-linked target benefit (TB) pension design. By applying the dynamic programming approach, we show the optimal risk-sharing structure for the benefit payment exhibits a linear form that consists of three components: (1) a model-robust performance adjustment, (2) a counter-cyclical volatility adjustment that depends on the VIX index, and (3) a TB level that is partially indexed to the cost-of-living adjustment. Differences between our results and the previous literature are highlighted via both theoretical derivations and numerical illustrations.

The distribution-free chain ladder of Mack justified the use of the chain ladder predictor and enabled Mack to derive an estimator of conditional mean squared error of prediction for the chain ladder predictor. Classical insurance loss models, that is of compound Poisson type, are not consistent with Mack’s distribution-free chain ladder. However, for a sequence of compound Poisson loss models indexed by exposure (e.g., number of contracts), we show that the chain ladder predictor and Mack’s estimator of conditional mean squared error of prediction can be derived by considering large exposure asymptotics. Hence, quantifying chain ladder prediction uncertainty can be done with Mack’s estimator without relying on the validity of the model assumptions of the distribution-free chain ladder.

We consider the holder of an individual tontine retirement account, with maximum and minimum withdrawal amounts (per year) specified. The tontine account holder initiates the account at age 65 and earns mortality credits while alive, but forfeits all wealth in the account upon death. The holder wants to maximize total withdrawals and minimize expected shortfall at the end of the retirement horizon of 30 years (i.e., it is assumed that the holder survives to age 95). The holder controls the amount withdrawn each year and the fraction of the retirement portfolio invested in stocks and bonds. The optimal controls are determined based on a parametric model fitted to almost a century of market data. The optimal control algorithm is based on dynamic programming and the solution of a partial integro differential equation (PIDE) using Fourier methods. The optimal strategy (based on the parametric model) is tested out of sample using stationary block bootstrap resampling of the historical data. In terms of an expected total withdrawal, expected shortfall (EW-ES) efficient frontier, the tontine overlay dramatically outperforms an optimal strategy (without the tontine overlay), which in turn outperforms a constant weight strategy with withdrawals based on the ubiquitous four per cent rule.

We study the optimal investment-reinsurance problem in the context of equity-linked insurance products. Such products often have a capital guarantee, which can motivate insurers to purchase reinsurance. Since a reinsurance contract implies an interaction between the insurer and the reinsurer, we model the optimization problem as a Stackelberg game. The reinsurer is the leader in the game and maximizes its expected utility by selecting its optimal investment strategy and a safety loading in the reinsurance contract it offers to the insurer. The reinsurer can assess how the insurer will rationally react on each action of the reinsurer. The insurance company is the follower and maximizes its expected utility by choosing its investment strategy and the amount of reinsurance the company purchases at the price offered by the reinsurer. In this game, we derive the Stackelberg equilibrium for general utility functions. For power utility functions, we calculate the equilibrium explicitly and find that the reinsurer selects the largest reinsurance premium such that the insurer may still buy the maximal amount of reinsurance. Since in the equilibrium the insurer is indifferent in the amount of reinsurance, in practice, the reinsurer should consider charging a smaller reinsurance premium than the equilibrium one. Therefore, we propose several criteria for choosing such a discount rate and investigate its wealth-equivalent impact on the expected utility of each party.

We develop a flexible Gaussian process (GP) framework for learning the covariance structure of Age- and Year-specific mortality surfaces. Utilizing the additive and multiplicative structure of GP kernels, we design a genetic programming algorithm to search for the most expressive kernel for a given population. Our compositional search builds off the Age–Period–Cohort (APC) paradigm to construct a covariance prior best matching the spatio-temporal dynamics of a mortality dataset. We apply the resulting genetic algorithm (GA) on synthetic case studies to validate the ability of the GA to recover APC structure and on real-life national-level datasets from the Human Mortality Database. Our machine learning-based analysis provides novel insight into the presence/absence of Cohort effects in different populations and into the relative smoothness of mortality surfaces along the Age and Year dimensions. Our modeling work is done with the PyTorch libraries in Python and provides an in-depth investigation of employing GA to aid in compositional kernel search for GP surrogates.

Pension funds and insurers face difficulties in hedging their longevity risk, which is the uncertainty of how long their clients will live. A possible solution could be using longevity-linked securities to transfer some of this risk to other parties. However, these securities may not match the actual mortality rates of the insurer’s clients, resulting in a potential loss due to basis risk. In this paper, we measure this basis risk through the pricing of a longevity derivative under Solvency II. We also compare this method with other common pricing methods in finance. We explore and evaluate different hedging strategies for insurers, using a multi-population model derived from a two-dimensional Hull and White model that captures the dynamics of mortality over time.

With recent epidemics such as COVID-19, H1N1 and SARS causing devastating financial loss to the economy, it is important that insurance companies plan for financial costs of epidemics. This article proposes a new methodology for epidemic and insurance modelling by combining the existing deterministic compartmental models and the Markov multiple state models to facilitate actuarial computations to design new health insurance plans that cover epidemics. Our method is inspired by the seminal paper (Feng and Garrido (2011) North American Actuarial Journal, 15, 112–136.) of Feng and Garrido and complements the work of Hillairet and Lopez et al. in Hillairet and Lopez ((2021) Scandinavian Actuarial Journal, 2021(8), 671–694.) and Hillairet et al. ((2022) Insurance: Mathematics and Economics, 107, 88–101.) In this work, we use the deterministic SIR model and the Eyam epidemic data set to provide numerical illustrations for our method.

We propose a flexible lattice model to evaluate the fair value of insurance contracts embedding both financial and actuarial risk factors. Flexibility relies on the ability of the model to manage different specifications of the correlated processes governing interest rate, mortality, and fund dynamics, thus allowing the insurer to make the most appropriate choices. The model is also able to handle additional guarantees like a surrender opportunity for which explicit formulae are not available being it similar to an American derivative. The model discretizes mortality and interest rate dynamics through two different binomial lattices and then combines them into a bivariate tree characterized by the presence of four branches for each node. The probability of each branch is defined to replicate the correlation affecting the two processes. The bivariate model is useful to compute the value of survival zero coupon bond. When adding another source of risk, such as the fund dynamics for evaluating fund-linked insurance products, we model it through a bivariate tree that captures the influence of the interest rate on its drift term. Then, the mortality risk is embedded by defining a trivariate tree presenting eight branches emanating from each node with probabilities defined in order to capture the correlations of the processes. Extensive numerical experiments assess the model accuracy by considering some stylized policies, but the model application is not limited to them being it able to manage different contract specifications.

This paper considers variable annuity (VA) contracts embedded with guaranteed minimum accumulation benefit (GMAB) riders when policyholder’s proceeds are taxed upon early surrender or maturity. These contracts promise the return of the premium paid by the policyholder, or a higher rolled-up value, at the end of the investment period. A partial differential equation valuation framework which exploits the numerical method of lines is used to determine fair fees that render the policyholder and insurer breakeven. Two taxation regimes are considered: one where capital gains are allowed to offset losses and a second where gains do not offset losses. Most insurance providers highlight the tax-deferred features of VA contracts. We show that the regime under which the insured is taxed significantly impacts prices. If losses are allowed to offset gains then this enhances the market, increasing the policyholder’s willingness to participate in the market compared to the case when losses are not allowed to offset gains. With fair fees from the policyholder’s perspective, we show that the net profit is generally positive for insurance companies offering the contract as a naked option without any hedge. We also show how investment policy, as reflected in the Sharpe ratio, impacts and interacts with policyholder persistency.

Motivated by insurance applications, we propose a new approach for the validation of real-world economic scenarios. This approach is based on the statistical test developed by Chevyrev and Oberhauser ((2022) Journal of Machine Learning Research, 23(176), 1–42.) and relies on the notions of signature and maximum mean distance. This test allows to check whether two samples of stochastic processes paths come from the same distribution. Our contribution is to apply this test to a variety of stochastic processes exhibiting different pathwise properties (Hölder regularity, autocorrelation, and regime switches) and which are relevant for the modelling of stock prices and stock volatility as well as of inflation in view of actuarial applications.

In this paper, we explore how to design the optimal insurance contracts when the insured faces insurable, counterparty, and additive background risk simultaneously. The target is to minimize the mean-variance of the insured’s loss. By utilizing the calculus of variations, an implicit characterization of the optimal ceded loss function is given. An explicit structure of the optimal ceded loss function is also provided by making full use of its implicit characterization. We further derive a much simpler solution when these three kinds of risk have some special dependence structures. Finally, we give a numerical example to illustrate our results.
